CYCLICAL BEHAVIOUR OF GOVERNMENT EXPENDITURE, MONETARY POLICY AND CAPITAL FLOWS: A STUDY OF ASIAN COUNTRIES This paper addresses the topic of cyclicality in government expenditure (fiscal policy), monetary policy and capital flows for 28 Asian countries and explains the cyclicality of government expenditure and monetary policy by considering the effect of corruption and democracy. The behaviour of economic policies over the business cycle has received increasing attention from researchers in recent years. Over the last decade, a large and growing literature has argued that there is a fundamental difference between how fiscal policy is conducted in developing countries compared to industrial developed countries. But how should fiscal policy be set over the business cycle? From a Keynesian perspective, there is a clear view that public expenditure should act as a stabilizing force and move in a countercyclical direction. If governments followed these prescriptions, we should have observed a countercyclical fiscal policy. That is, during a boom: the total government spending as a share of GDP should go down because of automatic stabilizers and with constant tax rate and some degree of progressivity, government revenue as a share of GDP should go up. This paper finds out that developing and lower income Asian countries don’t necessarily follow the Keynesian view. Using different measurement techniques, it documents four key stylized facts. First, fiscal policy and capital flows are mostly procyclical in lower income countries and acyclical (or slightly countercyclical) in higher income countries. Second, monetary policy is mostly acyclical (or slightly procyclical) in lower income countries and countercyclical in higher income countries. Third, emerging East Asian countries show more procyclical fiscal policy than South Asian and Middle East countries. Fourth, there is a positive correlation between corruption and procyclicality of fiscal policy. INTRODUCTION DATA To find out the cyclical behaviour of government expenditure (fiscal policy) and monetary policy, two techniques is used: a) correlation based technique and b) regression based technique. In the correlation based technique, to measure cyclicality of fiscal policy, correlation is measured between cyclical component of real government expenditure and real GDP for each country. To measure cyclicality of monetary policy, correlation is measured between cyclical component of real GDP and measures of short term interest rate. The cyclical component is separated from the original data by using Hodrick-Prescott filter. In the regression based technique, to find out the cyclicality of government expenditure, following regression equation is used: where real government expenditure is used as a dependent variable and lagged value of real GDP is used as an independent variable. Here lagged values tax and trade balance is used as control variables. Since government expenditure is normally decided at the beginning of the fiscal year during the annual budget, it is likely that it will depend on the previous year’s total amount of GDP, tax and trade balance. That’s why lagged value of these variables is used as independent variables in the regression equation. All the values are deflated by the GDP deflator and expressed in real terms. The same regression equation is run for two groups of Asian countries (High- upper middle income and Low-lower middle income). Again the Asian countries in the sample are divided in three groups according to their geographical location (east Asian countries, south Asian countries and middle east countries). The same regression equation is again run for these three groups of countries. The coefficient of real GDP indicated the cyclicality of fiscal policy. A positive value of indicates a procyclicality of fiscal policy, whereas a negative value implies countercyclical behaviour. To find out the cyclicality of monetary policy, Taylor’s rule estimated for different groups of countries. The following regression equation is used where a measure of short term interest rate (treasury bill rate/discount rate/lending rate) is used as a dependent variable and deviations of actual inflation from its sample average and output gap is used as independent variables. Here, coefficient of output gap indicated the cyclicality of monetary policy. A positive and significant indicates countercyclical, a negative and significant indicates procyclical and an insignificant indicates acyclical monetary policy. To find out the cyclicality of capital flows, only correlation based measurement is used where the correlation between cyclical component of capital flows and real GDP is calculated for each country.   How do we measure business cycle? Throughout this paper, real GDP of different countries’ are used as a proxy of the business cycle. This is recognised by almost all authors in this literature and the availability of GDP data also made it an attractive option. In order to find the cyclical stance of macroeconomic policies and capital flows, it is important to have a criteria that can break down economic conditions into ‘good’ and ‘bad’ times. To sort out this issue, this research used a filtering technique popularly known as the Hodrick-Prescott (HP) filter. This filter decomposes each time series into its stochastic trend and cyclical component. METHODOLOGY Fiscal policy: In the correlation based technique, on average, high and upper middle income countries exhibits a correlation of -0.0798 between (cyclical component of) real government expenditure and real GDP (though most of them have positive correlation, their magnitude of procyclicality is small, resulting in a negative correlation on average). On the other hand, the low and lower middle income countries have an average correlation of 0.465021. From this, it can concluded that, the high and upper middle income countries follow an acyclical (or slightly countercyclical) fiscal policy on average and the low and lower middle income countries mostly follow a procyclical fiscal policy. In the regression based technique, it is seen that high and upper middle income Asian countries follow acyclical fiscal policy and low-lower middle income countries follow a procyclical fiscal policy. A result that is consistent with the correlation based techniques. This research also finds that oil rich middle east countries mostly follow more procyclical policy and east and south Asian countries follow acyclical or less procyclical policy. Monetary policy: In the correlation based technique, on average, high and upper middle income countries exhibits a correlation of 0.23467 between (the cyclical component of) short term interest rate and real GDP On the other hand, the low and lower middle income countries have an average correlation of -0.06303. From this, we can conclude that, the high and upper middle income countries mostly follow a countercyclical fiscal policy and the low and lower middle income countries on average follow an acyclical (or slightly procyclical) monetary policy. From the regression based technique it is seen that low and lower income countries follow an acyclical monetary policy and high-upper middle income countries follow a counter cyclical monetary policy. Capital flows: On average high and upper middle income countries have a correlation of -0.0798. So capital flows in the high and upper middle income countries are acyclical (or slightly counter cyclical) on average. On the other hand, low and lower middle income countries exhibits an average correlation of 0.18035, which indicates procyclical capital flows. This paper also found that higher the corruption in a country, more procyclical their fiscal policy is. During the boom, when funds are readily available, and known by all to be available, it requires exceptionally strong traditions and strong-willed financial officials backed by their political leaders to maintain fiscal discipline. Unfortunately, this is not the case in most of the low and lower middle income Asian countries. Similar results for some other oil rich Middle East countries (i.e., Iran, UAE) give an indication that they do not maintain their oil exporting revenue well, and their corruption in this sector might be responsible for their procyclical fiscal policy. Though no significant correlation were found between fiscal procyclicality and democracy, most of the developing countries in my sample (i.e. Indonesia, Malaysia, Philippines, India, Sri Lanka), who are also quite high in democracy index, show high fiscal procyclicality. This is very much expected. When the rational voters realize that a positive income shock has hit the economy, they demand immediate benefits in the form of tax cuts or transfers. Governments also respond positively to this demand since they realize that is important to keep their voters happy in the short run to survive the election. RESULTS CONCLUSIONS These results have important policy implications. Many economists argue that following procyclical macroeconomic policies are partly responsible financial crises. These results can be used to do further studies in finding out whether cyclical behaviour of macroeconomic policies of different countries are responsible for recent economic downturn. This research also argues that corruption in developing countries is partly responsible for procyclical policies. Asia is going to be one of the most important continents for economic activities in the upcoming decade. That’s why it was important to look at the behaviour of its economic policies. But since Asia is a large and diverse continent, the characteristics of economic activities are also different in different part of Asia. . It seems procyclicality of macroeconomic policies will continue for most of the developing and underdeveloped Asian countries for some time in future but they must find a way to conduct them in a neutral or stabilizing way. In order to explore the question of cyclicality of macroeconomic policies and capital flows, I used a dataset of annual frequency. The data comprises of a total of 28 Asian countries. Among those there are 11 high income, 2 upper-middle income, 11 lower-middle income and 4 low income countries. The data coverage spans from as early as 1950 to as late as 2009, but varies from country to country. The main data source is the IMF’s International Financial Statistics (IFS) database. The main variables of interest in exploring the cyclicality of fiscal policy are real government expenditure and real GDP. To measure the cyclicality of monetary policy, short term interest rate is used as a proxy since it is the only variable that shows an unambiguous relationship with the business cycle across all possible cyclical behaviour. Usually interbank rate, Treasury bill rate, discount rate, lending rate and deposit rate is used as a proxy of short term interest rate. That is why I used only one of these variables as a proxy of short term interest rate. I used the Treasury bill (T-bill) rate whenever possible. For rest of the countries where data on T-bill rate is not available, I used either discount rate, lending rate or government bond yield. To measure the cyclical behaviour of capital flows, time series data on capital accounts is used as a proxy of net capital inflows whenever possible. Indices of real GDP and real government expenditure were created by deflating the nominal GDP and government expenditure data by GDP deflator. To find the state of democracy in different countries ‘democracy index 2008’ by Economist Intelligence Unit was used.
