Capital Asset Pricing Model CAPM - Sharpe/Lintner • This model tells us the meaning of β (beta). • If the share of a company is exactly as volatile as the total market (S&P 500) then the company has β (beta)=1. • If the share moves twice as much as the market then β (beta)=2. • Beta is thus a measure for risk. • The higher the Beta the higher the return-premium (Rj) that the potential share buyer (investor) wants. My bio: • I am a Professor of Finance and David Margolis Teaching Fellow at the Stern School of Business at New York University. I teach the corporate finance and equity valuation courses in the MBA program. I received my MBA and Ph.D. degrees from the University of California at Los Angeles. My research interests lie in valuation, portfolio management and applied corporate finance. Homework assignment: Beta and Value • Go to Yahoo Finance and find the Beta value of your company under Profiles; is your teams company a high beta company? • Now calculate the Rj if Rf=4.3% and Rm=7.6%. • The Rj you calculate now is the Cost of Equity of your company (one ingredient of the cost of capital - WACC). • Calculate the Value per share using the formula of chapter 4: V = D1/(Rj % - g%) assume that D1 = (1+g%) D0 a g% higher then 6% is impossible since a perpetual growth at that rate would mean that in 100 years your company will take over the world economy…. • Go to Damodaran’s website if you have time!
